## First-Loss Capital Protects the Senior Financier

A trade finance lender can provide more leverage when another layer of capital absorbs initial losses in the collateral pool.

The first-loss provider may be the trader, sponsor, fund investor or another subordinated capital source.

The economic purpose is to create a buffer between senior debt and volatility in receivables, inventory or transaction performance.

## The Waterfall Defines Who Loses First

Collections first pay operating and senior financing obligations according to the agreed waterfall. Losses reduce the first-loss layer before senior principal is impaired.

The documentation should define how recoveries are allocated after a default.

## Borrowing Bases Still Matter

First-loss capital does not eliminate the need for a [borrowing base](https://www.financely.io/borrowing-base-financing-for-physical-commodity-traders?ref=blog.financely.io). Eligible collateral, advance rates and concentration limits continue to constrain exposure.

The first-loss tranche is additional protection rather than permission to finance ineligible assets.

## The Size of the Buffer Follows Asset Volatility

Highly rated short-dated receivables may require less enhancement than volatile commodity inventory or concentrated trade exposures.

Historical loss rates, price volatility and recovery timing inform the required first-loss percentage.

## Replenishment Preserves Protection Over Time

If the first-loss account is used to cover a loss, the facility may require the sponsor to replenish it before new senior advances are permitted.

Without replenishment, repeated losses can gradually eliminate the protection.

## Cash and Subordinated Debt Have Different Characteristics

A funded cash reserve provides immediate loss absorption. Subordinated debt preserves sponsor liquidity but creates another creditor claim.

Senior lenders will require clear subordination and payment restrictions.

## The Facility Can Support Portfolio Growth

Once the loss allocation and collateral tests are established, the senior lender can finance a larger revolving portfolio with more predictable downside.

This is particularly relevant in [structured trade and commodity finance](https://www.financely.io/structured-trade-and-commodity-finance?ref=blog.financely.io) where assets turn rapidly.

The structure converts sponsor risk capital into senior lending capacity.

## First Loss Should Be Priced as Risk Capital

The provider is intentionally absorbing losses before the senior lender and therefore requires a return consistent with that risk.

Calling the tranche a deposit or reserve does not change its economic position.
