Project Finance Structuring

## Convertible Loan Notes for Project Finance and Development Capital

Convertible loan notes can provide **development and bridge capital**before a project is ready for conventional senior project debt, while giving investors a defined mechanism to convert their debt claim into equity.

For project sponsors, the instrument can help fund the period between development and financial close without necessarily fixing the project's permanent equity structure too early.

Definition

## What is a convertible loan note in project finance?

A convertible loan note is a debt instrument that can convert into an ownership interest when a defined financing, valuation or project milestone occurs.

The investor initially advances capital as a creditor. The note typically has a principal amount, interest or accrued return, maturity date and repayment terms. It also contains the conversion provisions that determine when the outstanding amount can become equity.

In a project finance context, convertible notes are often used before the project is capable of supporting conventional non-recourse or limited-recourse senior debt. The proceeds may fund development expenditure required to move the asset toward ready-to-build status, construction financing or financial close.

This makes the instrument different from the senior secured project facilities that generally sit at the center of a mature [project finance capital structure ](https://www.financely-group.com/project-finance-debt-and-capital-advisory-services?ref=blog.financely.io).

Entry Debt at Closing The investor initially holds a contractual debt claim with defined principal, return and maturity.

Development Bridge the Project Capital can fund milestones that need to be completed before institutional project finance becomes available.

Conversion Move Into Equity Principal, accrued interest or both can convert into equity according to the agreed conversion mechanism.

Exit Refinance or Repay If conversion does not occur, the note may be refinanced, repaid or otherwise settled under the agreed terms.

Use Cases

## Where convertible loan notes can fit into a project financing strategy.

Convertible capital is most relevant where a project has recognizable value and a credible financing path, but has not yet reached the stage at which senior lenders are prepared to underwrite long-term project debt.

Development

### Late-Stage Development Expenditure

Fund engineering, environmental work, legal costs, permitting and other expenditure required to move the project toward financing readiness.

Grid

### Interconnection Deposits

Bridge grid, transmission or interconnection payments required before senior construction capital is available.

Site

### Land and Project Rights

Finance site-control payments, options, concessions or other rights that need to be secured before the project can advance.

Construction

### EPC and Equipment Deposits

Finance time-sensitive commitments required to secure contractors, equipment, manufacturing slots or other construction inputs.

Equity

### Sponsor Equity Bridge

Provide temporary capital pending a larger sponsor contribution, strategic investor or institutional equity raise.

Acquisition

### Project Acquisition Bridge

Bridge the acquisition of project rights or a development-stage asset before the permanent financing structure is established.

Convertible notes can finance project-development milestones before long-term project finance becomes available.

Capital Stack

## Where convertible loan notes sit in the project finance capital stack.

Convertible notes generally do not replace senior project finance. Instead, they can occupy part of the capital stack before financial close or sit as subordinated capital alongside other financing sources.

The precise position depends on the issuer, repayment rights, security, maturity, conversion mechanics and whether the note remains outstanding after the senior facility closes.

Sponsor Equity

Permanent risk capital contributed by the sponsor or project shareholders. It normally absorbs losses before debt and receives residual distributions.

Convertible Note

Debt capital with the ability to convert into an ownership interest following an agreed financing or project event.

Mezzanine Debt

Subordinated debt with higher contractual returns and, in some cases, warrants or another form of equity participation.

Senior Project Debt

The primary secured project facility, generally sized around project cash flow, debt-service coverage, leverage, tenor and downside resilience.

Senior Debt Compatibility

## The convertible note should be structured around the future project financing.

A note may be negotiated years or months before senior financial close, but the rights granted to the investor can still affect whether institutional project lenders are comfortable with the eventual capital structure.

**Ranking** Determine whether the investor sits at ProjectCo, HoldCo or SponsorCo and how its claim ranks against future project debt.

**Security** Existing collateral rights may need to be released, subordinated or governed by an intercreditor agreement when senior debt closes.

**Cash Payments** Senior lenders may restrict interest, principal repayment or other cash leakage to subordinated capital providers.

**Control** Conversion and governance rights should be compatible with future change-of-control and lender consent provisions.

**Maturity** The note should not create an avoidable repayment event immediately before the expected construction financing or financial close.

**Conversion** The documentation should clearly define valuation, dilution, ownership and treatment of accrued interest.

Issuer Structure

## Should the convertible note sit at ProjectCo or HoldCo?

One of the most important structuring decisions is which entity should issue the note.

A note issued directly by the project SPV gives the investor a claim against the entity that owns the project and enters into the key project contracts. This can provide closer exposure to the underlying asset but can also complicate the future senior security package.

Another approach is to issue the note at HoldCo or SponsorCo and downstream the proceeds into the project as sponsor equity or another permitted contribution. This can preserve a cleaner project-company balance sheet for future lenders.

The trade-off is structural subordination. A HoldCo investor may depend on value moving upstream from the project company rather than having a direct claim against the underlying project assets.

Commercial Terms

## Key terms in a project finance convertible loan note.

| Term | What It Defines | Project Finance Consideration |
| ---------------------- | --------------------------------------------------------------- | ---------------------------------------------------------------------------------------- |
| **Principal** | Amount committed and funded under the note. | Should correspond with clearly identified development or bridge capital needs. |
| **Interest** | Cash-pay, accrued or capitalized return. | Development-stage projects often have limited capacity to support current cash interest. |
| **Maturity** | Date on which the note becomes due if it has not converted. | Should reflect a realistic timetable for project development and refinancing. |
| **Conversion Trigger** | Event allowing or requiring conversion. | May include financial close, an equity raise, project sale or a development milestone. |
| **Conversion Price** | Method used to determine how much equity the investor receives. | Can use a fixed valuation, financing discount, valuation cap or negotiated formula. |
| **Prepayment** | Whether the issuer may repay the note before conversion. | The investor may require minimum-return protection or a prepayment premium. |
| **Security** | Assets or rights securing the investor's claim. | Any collateral package should be tested against future senior lender requirements. |
| **Governance** | Information, consent or board rights before conversion. | Rights should not unnecessarily obstruct later institutional financing. |

Conversion Mechanics

## Conversion should follow a defined project finance milestone.

Startup-style convertible note documentation should not simply be copied into a project finance transaction.

Projects have identifiable assets, contractual counterparties, financing events and development milestones. The conversion mechanism should therefore reflect the actual project path.

A renewable-energy investor, for example, might provide capital while the sponsor completes engineering, permitting and grid work. The parties could agree that the note converts when the project reaches ready-to-build status, raises a qualified equity round or reaches senior financial close.

Another investor may prefer repayment from a refinancing or project sale rather than long-term ownership. The intended outcome should be documented before capital is deployed.

Instrument Comparison

## Convertible loan notes versus mezzanine debt and preferred equity.

Convertible notes are one of several instruments that can sit between ordinary sponsor equity and senior project debt.

| Instrument | Initial Position | Typical Economics | Equity Participation |
| ------------------------- | -------------------------- | ---------------------------------------------- | ---------------------------------- |
| **Senior Project Debt** | Senior secured creditor | Interest, fees and principal repayment | Normally none |
| **Mezzanine Debt** | Subordinated creditor | Higher contractual debt return | Possible warrants or equity kicker |
| **Convertible Loan Note** | Creditor before conversion | Interest plus conversion economics | Yes, following conversion |
| **Preferred Equity** | Equity investor | Preferred distributions or negotiated return | Yes, from inception |
| **Common Equity** | Residual equity investor | Project distributions and capital appreciation | Full ownership exposure |

Senior Lender Review

## Why project finance lenders care about outstanding convertible notes.

Convertible debt raised during development remains relevant when a project later approaches senior lenders.

The lender will review the complete capitalization of the project, including outstanding liabilities, shareholder funding, security interests, repayment rights and governance provisions.

The credit analysis may consider whether the note can demand repayment during the senior loan tenor, whether it receives cash interest, whether the investor has security and whether conversion could change ownership or control of the project.

These issues become particularly important in limited-recourse structures where the project company's assets, contracts and cash flows form the primary credit support.

Sponsors preparing for institutional debt can use [project finance facilitation ](https://www.financely-group.com/project-finance-facilitation?ref=blog.financely.io)to prepare the transaction for lender engagement and underwriting.

Sponsor Equity

## Can a convertible loan note count as sponsor equity?

It should not be assumed that a convertible note will automatically qualify as sponsor equity for senior lender underwriting.

A project lender may require the sponsor to contribute a specified amount of permanent risk capital before or alongside debt drawdowns. A note that remains repayable, secured or capable of receiving cash interest can be treated differently from ordinary shareholder equity.

If the financing plan depends on the instrument receiving equity treatment, that treatment should be tested during structuring rather than assumed after the note has already been issued.

Investor Underwriting

## What convertible note investors evaluate before committing capital.

Convertible investors may accept more development risk than conventional project lenders, but they still need a credible route from the current project stage to a value-creating financing or development event.

Project Rights

Site control, concessions, licenses, land agreements and other rights required to develop and operate the project.

Permitting

Current approval status, outstanding permits, environmental work and the expected timetable to reach construction readiness.

Technical Case

Technology, engineering, capacity, resource assumptions, grid access, construction plan and technical advisers.

Commercial Case

Revenue contracts, offtake, pricing assumptions, concessions or other sources of future operating cash flow.

Development Budget

Amount required to reach the next milestone, use of proceeds and contingency requirements.

Exit Path

Credible route to conversion, strategic equity, project sale, refinancing or senior project finance.

Financial Close

## Convertible notes can be refinanced instead of converted.

Conversion is not the only possible outcome.

Some investors provide development or bridge capital with the expectation that the note will be refinanced or repaid once construction financing closes.

This can be appropriate where the investor's objective is a defined credit return rather than long-term project ownership. Repayment from senior financing proceeds, however, must be compatible with the senior lender's sources-and-uses analysis.

Senior lenders will generally want to understand how much genuine sponsor equity remains invested after earlier liabilities have been refinanced.

Financing Preparation

## Convertible capital should be structured before lender outreach begins.

A convertible loan note should form part of the wider project funding strategy rather than be negotiated independently from the future senior financing.

The sponsor should understand the development capital requirement, the milestones being financed, the potential post-conversion ownership structure, the expected senior debt requirement and how the different capital instruments interact at financial close.

Transactions requiring senior debt, subordinated debt and equity can be evaluated through Financely's [full capital stack placement ](https://www.financely-group.com/full-capital-stack-placement-for-trade-projects-commercial-real-estate-and-acquisitions?ref=blog.financely.io)capabilities.

Once the project has reached an appropriate financing stage, the mandate can move into targeted lender engagement based on sector, geography, project stage, ticket size and risk profile.

FAQ

## Convertible Loan Notes in Project Finance FAQ

What is a convertible loan note?

A convertible loan note is a debt instrument containing a mechanism that allows or requires some or all of the outstanding debt to convert into equity under agreed circumstances.

Can convertible loan notes be used in project finance?

Yes. They can be used as development, bridge or subordinated capital before or alongside a larger project financing. They are generally distinct from the senior project facility.

Can a project SPV issue a convertible note?

Potentially. The note can sit at ProjectCo, HoldCo or SponsorCo depending on the transaction. Project-level issuance requires particular attention to future senior lender security and subordination requirements.

Can convertible debt count as sponsor equity?

It should not be assumed that it will. Senior lenders determine what qualifies as sponsor equity for their own underwriting purposes and may treat a repayable or secured note differently from ordinary shareholder equity.

What can trigger conversion?

Conversion may be linked to a qualifying equity financing, senior financial close, ready-to-build status, project sale, change of control, maturity or another negotiated milestone.

Can the note be repaid instead of converted?

Yes, where the financing documents permit it. Repayment may occur at maturity, following a project sale or through a later refinancing.

Are convertible loan notes secured?

They may be secured or unsecured. Any security granted at project level should be structured with the future senior lender's security package in mind.

Which projects can use convertible capital?

Convertible structures can potentially be used across renewable energy, infrastructure, power, industrial and other capital-intensive projects where there is a defined path to a later financing or value-creating milestone.

Does Financely directly provide convertible loans?

Financely provides structured debt advisory, capital structuring and capital arranging services rather than acting as the direct lender. Eligible mandates may include transaction preparation, investor mapping, targeted outreach and execution support.
